The Fed has two big levers. One is interest rates. The other is its balance sheet. Quantitative Easing (QE) is the Fed buying bonds to inject money into the system; Quantitative Tightening (QT) is the reverse — letting bonds roll off or selling them, draining money out. Together they control the amount of liquidity sloshing through markets.
How it works
Under QE, the Fed creates reserves to buy bonds, pushing money into the financial system, lowering long-term yields, and generally lifting asset prices — more liquidity chasing assets. Under QT, it withdraws that liquidity, which tends to tighten financial conditions and act as a headwind for risk assets. It's a slower, structural force than a single rate decision.
The liquidity tide
Think of QE/QT as the tide under asset prices. Abundant liquidity (QE) tends to buoy stocks and compress volatility; draining liquidity (QT) removes that support and can make markets more fragile. It operates over months and quarters, shaping the backdrop rather than the daily tape, which is exactly why it's easy to underestimate.
Rates are the headline. The balance sheet is the tide, and the tide decides how far the swimmers get.
Why it matters to a trader
You don't trade QT intraday, but it's crucial regime context: a QT environment is a structural headwind and often coincides with more fragile, brittle conditions, while QE is a tailwind that can sustain calm, grinding uptrends.
